This problem is probably caused by badly mounted /dev/pty. It is mounted in initrd and than shoud be moved to root partition, but it doesnt work with TS scripts. Unmounting /dev/pty and mounting it again should help.
To fix it permanently, it is neccesary to modify debian and/or TS init scripts. I'll try to find my configuration and post it..

After doing some more research I found this page:
http://www.linuxquestions.org/questions/linux-server-73/pty-allocation-request-failed-on-channel-0-676673/

Which says you can run "mount /dev/pts" on the command line. I did this and it worked. I figure that you should be able to add this to fstab, and found this page:
http://www.faqs.org/docs/linux_scratch/chapter08/fstab.html

The page says to add the following,
devpts /dev/pts devpts gid=4,mode=620 0 0
But it doesn't seem to work. Trying other options now.
