Have you checked /etc/ssh/sshd_config (or perhaps /etc/sshd_config) to see
if password authentication is allowed? It is by default it seem on my
Fedora Core 8 system.

Check /etc/pam.d and perhaps /etc/securetty. You should see something in
/var/log/messages or /var/log/secure when telnet connection requests are
denied that will help you debug these issues.
