The 5th generation iPod (the "video" model available today) includes
the ability to record uncompressed two channel audio at 16/44.1
(similar to the capability of the Hi-MD minidisc). That's a big
improvement over the mono recording ability of previous iPod generations.

The mic has to be connected through the docking port on the bottom of
the iPod. xtrememac is a company that introduded such an audio
recording add-on at the recent Macworld show. It's called the MicroMemo:

I haven't seen a report describing how the iPod's preamp and A/D
circuitry sounds.

There's a version of linux that can be installed on the iPod. The
version that runs on the third generation iPod will let you record
decent quality audio. Take a look at
